     Hello, I have a  family member that has made one of his rooms set up as a game room. Set up with four Xboxes and small TV's for each. His networking, luckily, is in the same room. I've been the one actually dabbling in networking and server stuff. 

 

      I have an old Dell OptiPlex that has 3 hard drive slots (1 parity drive), 12 core Xeon E5-2695 v2, 128gb ECC DDR3 with a 2.5gb pcie network port. I plan on using TrueNas and LANCache in a docker container. Is LANCache able to support Xbox games/updates? Is there a possibly better application for this niche project?

I searched for LANCache, and found such words in its website:

Apparently, this stuff is meant for caching games & updates for dozens of computers, and theoretically it supports any source using HTTP to transfer (requiring custom domains, as said in its documentations). Since it's unlikely the case for your family, it would seem to be less meaningful to take this into consideration. The updates may also be limited by the hard drives used in LANCache.

 

As an alternative, an external M.2 SSD enclosure could be considered for sharing games between Xbox's.🤔

I don’t think it is. You’d need to spoof dns records locally so when the Xbox’s tried to reach the Xbox live servers, they would find your lancache, but that would likely break all sorts of other things in the process. And I’m not sure how you’d actually have lancache cache the games. 
 

So, I doubt it’s possible unfortunately. But maybe more googling would reveal some options.
