My current display is 1600x900. When I have my DPI set to low(500DPI), the cursor gets pretty slow.

My question is if I use a high dpi on my mouse settings, but I lower the mouse sensitivity in-game, will that enhance the experience? In theory it should be smoother, shouldn't it?

According to this that I just found I'm right: http://wiki.answers.com/Q/What_is_mouse_DPI

On higher DPI but low sensitivity the mouse is more precise, and I do feel that when playing an fps. It's not drastic but it's definetally noticeable (at least for me).

Again it matters. If you use an extremely high sensitivity then I would use high DPI and low sens in game. Other than that it is pure BS and has proven to be BS and only a marketing tactic. I just set my DPI so I am comfortable with using it when searching the web AND in game too. For me it is 800 now. Higher DPI does not mean more precision it only means you have to move your mouse less to move the cursor from A to B so it really is a 2nd sensitivity setting.
